Every trade involves two outcomes: a potential gain and a potential loss. The question that separates consistently profitable traders from the rest is not which direction the market will move — it is whether the potential reward justifies the risk being taken. That calculation has a name: the risk reward ratio.
The risk reward ratio is a measure that assesses the potential return on investment (ROI) compared to the associated risk. It quantifies, before you enter any trade, how much you stand to gain relative to how much you stand to lose — expressed as a simple ratio every trader should calculate without exception.
A risk reward ratio of 1:2 means risking £1 to potentially make £2. A ratio of 1:3 means risking £1 for a potential £3 return. The higher the reward relative to risk, the more favourable the setup — and the more sustainable your strategy becomes over time.
No strategy wins every time. But a trader operating at a 1:2 risk reward ratio only needs to win one in three trades to break even — and one in two to be consistently profitable. The ratio provides a mathematical framework within which losses become manageable rather than catastrophic.
When the ratio is calculated before entering a trade, the decision becomes objective. You either meet your minimum threshold or you do not. There is no room for hope, greed, or fear to distort the analysis — only the numbers matter.
Applying a strict minimum risk reward ratio — such as only accepting setups at 1:2 or better — naturally filters out poor-quality entries. Fewer trades, better setups, and more consistent outcomes become the natural result.
Risk Reward Ratio = Distance to Stop Loss ÷ Distance to Take Profit
For example: you enter a long trade on GBP/USD at 1.2700, place your stop loss at 1.2670 (30 pips risk), and your take profit at 1.2760 (60 pips reward). Your risk reward ratio is 1:2 — a setup that meets most professional traders’ minimum threshold.
Define both exits before entering — Never open a position without knowing your stop loss and take profit levels in advance; the ratio only works when both are set
Use a minimum of 1:2 — Consistently accepting ratios below this level erodes the mathematical edge of any strategy over time
Pair with win rate analysis — A strong ratio with a lower win rate can outperform a high win rate with a weak ratio; understanding this relationship changes how you evaluate overall strategy performance
Adjust for volatility — In high-volatility conditions, widen both levels proportionally to maintain your target ratio without being stopped out prematurely
The risk reward ratio is arguably the single most important metric in any trader’s strategic toolkit. Master it and you stop placing trades based on hope — and start placing them on calculated, repeatable logic that gives your strategy a genuine mathematical edge.
