The real effective exchange rate, or REER, is a weighted average of a currency’s exchange rate relative to other currencies, adjusted for inflation. It’s designed to give a broader, more balanced view of a currency’s value than looking at a single exchange rate pair in isolation, particularly when comparing competitiveness across an entire economy.
REER is built by taking a basket of a country’s major trading partner currencies, weighting each by its share of trade, and then adjusting the result for relative inflation between the countries involved. The inflation adjustment is what separates REER from a simple nominal effective exchange rate, and it’s typically published as an index relative to a chosen base year.
REER (Real Effective Exchange Rate) is calculated as:
Where:
NEER = Nominal Effective Exchange Rate (weighted average of bilateral exchange rates against trading partners)
P_domestic = Domestic price index (CPI or GDP deflator)
P_foreign = Weighted average of trading partners’ price indices
Alternative formula:
Where:
Sᵢ = Bilateral nominal exchange rate with partner i
Pᵢ = Relative price index (foreign/domestic)
wᵢ = Trade weight of partner i
In trading use: REER > 100 = currency overvalued (exports less competitive), REER \< 100 = undervalued (exports more competitive). It adjusts nominal rates for inflation differentials, showing real purchasing power.
A nominal exchange rate simply reflects the current market price between two currencies, while REER strips out the effect of inflation to show whether a currency is genuinely overvalued or undervalued in real terms against its trading partners, which can paint a very different picture than the nominal rate alone.
REER can offer a longer-term perspective on a currency’s competitiveness, which can be useful context alongside shorter-term technical analysis. A currency with a persistently high REER may face pressure on its export competitiveness, which can feed into broader currency trends over time, even if shorter-term price action looks unrelated.
As a precaution, REER is a slower-moving, backward-looking measure, and it won’t capture sudden shifts in sentiment or short-term news events. It’s best used as one piece of broader fundamental context rather than a standalone trading signal, and figures are often released with a delay.
REER won’t replace day-to-day technical analysis, but it can add useful long-term context to how a currency is positioned against its trading partners, particularly for those taking a broader fundamental view of the forex market.
