A moving average is a technical indicator showing price trends based on historical data. It smooths out short-term price fluctuations to help highlight the broader direction of a market.
The two most common types are the simple moving average (SMA) and the exponential moving average (EMA).
| Type | How It Weights Prices | Common Use |
|---|---|---|
| SMA | Equal weight to all prices in the period | Identifying broad trend direction |
| EMA | More weight to recent prices | Reacting faster to recent price changes |
An SMA is calculated by adding up closing prices over a chosen number of periods, then dividing by that number of periods. For example, a 10-day SMA adds the last 10 closing prices and divides by 10.
An EMA uses a similar idea but applies a weighting formula that gives more importance to recent price data, making it respond more quickly to new price movements than an SMA.
How Traders Use Moving Averages
Trend direction — price trading above or below a moving average is often used as a general trend signal.
Crossovers — when a shorter-period moving average crosses a longer-period one, some traders treat it as a potential signal.
Dynamic support or resistance — moving averages are sometimes watched as levels where price may react.
Choosing a Moving Average Period
Shorter periods, such as a 10 or 20-day moving average, react quickly to price changes but can generate more frequent signals. Longer periods, such as a 50 or 200-day moving average, move more slowly but are often used to gauge a market’s broader long-term trend.
Many traders use a combination of short and long-period moving averages together, rather than relying on a single period in isolation.
A Lagging Tool With a Practical Purpose
Moving averages are based on past price data, which means they tend to lag rather than predict. As a caution, they work best as one part of a broader technical analysis approach, rather than as a standalone signal for trade decisions.
