A fixed exchange rate is a monetary system in which the value of a country’s currency is fixed, or pegged, to the value of another currency or to a fixed commodity such as gold. Rather than allowing the currency to move freely with market forces, the authorities commit to maintaining the rate within a narrow band, using policy tools and reserves to hold it in place.
To keep the rate stable, a central bank buys and sells its own currency in the foreign exchange market and holds reserves of the currency it is pegged to. If the currency comes under pressure, the authorities may intervene, adjust interest rates or draw on reserves to defend the peg. Maintaining a fixed rate therefore requires ongoing management.
| Aspect | Fixed Exchange Rate | Floating Exchange Rate |
|---|---|---|
| Set by | Authorities via a peg | Market supply and demand |
| Stability | More stable day to day | Can move freely |
| Policy demands | Requires reserves and intervention | Less direct management |
Maintaining a peg can be demanding, and if market pressure builds, defending the rate can drain reserves. A peg that is abandoned or adjusted can lead to sharp currency moves, sometimes with little warning. For traders, a fixed rate can appear calm until the point at which it shifts, when volatility can rise quickly.
Fixed exchange rates aim to provide stability and predictability, which can support trade and investment. Understanding how a peg is maintained, and what happens if it breaks, helps traders read currency conditions with more awareness. Across VT Markets forex instruments, grasping exchange rate systems supports a clearer view of how currencies behave.
